The preliminary PMI data for December paint a divided picture in Europe, with economic activity in the euro area continuing to lose momentum—mainly due to Germany—while the United Kingdom reports better-than-expected figures, albeit accompanied by worrying signals beneath the surface. Market reaction has remained muted, as in both cases the outlook for central bank monetary policy has not changed materially.
Euro Area: Germany continues to drag overall activity lower
PMI data for the euro area disappointed expectations. The manufacturing PMI fell to 49.2, below the forecast of 49.9, while the composite index declined to 51.9 versus expectations of 52.7. Both indicators point to a slowdown compared with the previous month.
The main negative factor remains German industry, where the contraction in manufacturing is deepening. While France is showing tentative signs of stabilization in industry, its services sector is already stagnating. In Germany, the picture is the opposite—services remain relatively resilient, but not enough to offset weakness in manufacturing.
Despite this, overall euro area activity remains above the 50-point threshold, meaning the economy ends the year in a mode of modest growth. For the European Central Bank, this largely confirms its current strategy of keeping interest rates unchanged, especially against the backdrop of accelerating cost inflation in services, which has reached its highest level in nine months.
In currency markets, the reaction has been limited, with EUR/USD holding around 1.1750, a level reinforced by sizable option expiries that are anchoring price action in the short term.
United Kingdom: Positive PMI surprise, but with warnings of overheating risks
In contrast to the euro area, UK PMI indices beat expectations. The manufacturing PMI rose to 51.2 versus a forecast of 50.4, while the composite index reached 52.1, above expectations of 51.6. The data point to an acceleration in economic activity at year-end, supported by the strongest increase in new orders in the past 14 months.
According to S&P Global, these levels are consistent with GDP growth of around 0.2% in December, although growth for the entire fourth quarter remains modest at about 0.1%. A positive sign is that business confidence has not collapsed following the budget, unlike last year.
However, despite the stronger headline figures, the quality of growth raises concerns. Employment continues to decline across a wide range of sectors, while expansion remains heavily concentrated in technology and financial services. Additional pressure comes from a renewed rise in output price inflation in both goods and services, driven by higher labor costs.
What does this mean for the markets?
From a monetary policy perspective, the data do not significantly change expectations:
- In the euro area, weak growth combined with persistent services inflation supports a cautious ECB and a prolonged period of unchanged interest rates.
- In the United Kingdom, the PMI reports keep the Bank of England on track to cut rates as early as this week, but with a more cautious tone and a clear message that future steps will be highly data-dependent.
For markets, this implies:
- Limited upside potential for the euro, as long as Germany’s economic weakness remains a structural issue.
- The British pound may receive short-term support from the stronger PMI data, but the risk of overly aggressive easing could prompt investors to scale back some of their dovish expectations toward the BoE.
- In equities, the picture remains mixed—resilient services support domestically oriented companies, but weak industry and a deteriorating labor market cap the potential for a stronger rally.
Conclusion:
The PMI data suggest that Europe is entering the new year on a fragile economic footing. While the UK shows signs of stabilization, the euro area—and Germany in particular—continues to lag. For investors, this points to an environment of selective risk-taking and heightened sensitivity to any new macroeconomic surprises.
